Arbitrage is the simultaneous purchase and sale of the same asset in different markets to profit from tiny differences in the asset’s listed price. It exploits market inefficiencies where identical goods sell for different prices in separate locations or platforms. The core objective is to lock in a risk-free profit by capitalizing on temporary price discrepancies.

Conditions for Existence

When the price relationship temporarily deviates, traders short the overvalued asset and go long on the undervalued asset, expecting convergence.

Regulatory arbitrage occurs when firms capitalize on loopholes in regulatory systems or differences in laws across jurisdictions. Financial institutions often move operations or transactions to regions with lower tax rates or less stringent capital requirements to maximize returns.

Execution risk arises when the price moves against the trader between the first and second legs of the transaction. Liquidity risk occurs when an asset cannot be sold quickly enough at the expected price. Counterparty risk and unexpected transaction fees can also turn a projected profit into a loss.
